What is a DSCR Loan & How Does Qualification Work?
A Debt-Service Coverage Ratio (DSCR) loan is a commercial, business-purpose mortgage designed for real estate investors. Unlike traditional residential loans that require personal tax returns, W-2 income verification, and personal debt-to-income (DTI) calculations, a DSCR loan is underwritten primarily on the rental income generated by the subject property.
Lenders evaluate whether property gross rental revenue is sufficient to service monthly debt obligations—including Principal, Interest, Taxes, Insurance, and any applicable association fees (PITIA). When the property generates adequate cash flow to support debt obligations, the financing qualifies without personal income documentation.
Debt-Service Coverage Ratio Principles
DSCR compares monthly gross rental income to total scheduled property debt service:
- Core Relationship: DSCR represents gross rental receipts divided by total scheduled property debt service (PITIA).
- Positive Coverage: Properties where rental revenues exceed debt service demonstrate independent financial viability.
- Breakeven & Equity Structuring: For transitional assets or properties with significant protective equity, lenders can structure debt with alternative coverage allowances.
Lease Agreement Validation & Market Rent Schedules
To verify gross monthly income, underwriters inspect current executed lease agreements and independent appraisal rent schedules (such as Fannie Mae Form 1007 or Form 1025 for small residential properties).
- Leased Properties: Verified lease agreements and payment history confirm in-place collections.
- Vacant or Transitional Properties: Sized based on certified independent appraiser market rent estimates.
- Lease Expirations: Unexpired leases with consistent payment histories support reliable underwriting.
